Sufficient Reserves?More fundamentally, there is the question of whether AIG is properly reserving for its future claims. Heading into its recent earnings report, AIG’s property and casualty segment reported a $4.2 billion charge because it added to reserves, more than half of which were written before 2006. Under reserving is a particularly dangerous thing for insurance investors because the black box nature of insurance companies makes it impossible to detect until several years after the initial policy was written. During good times, earnings are inflated and the investors don’t realize anything is wrong until the charge offs arrive. Market watchers were surprised that it took so long for AIG to account for its under reserved policies.
